Principal of Diminishing Marginal Returns- The point at which the additional cost to upgrade a property does not produce a corresponding increase in value.

Debt Ratio- A Ratio  that indicates the portion of debt relative to assets. The measure gives an idea of leverage along with the potential risks in terms of debt- load.

Effective Rent- The average annual rent collected over the lease term after deducting free rent, cash incentives or other concessions.

Soft Market- A market that has more potential sellers than buyers. A soft market can describe an entire industry, such as the retail market, or a specific asset, such as lumber. This is often referred to as buyer’s market, as the purchasers hold much of the power in negotiations.

Investopedia Says: A soft market can lead to rapid drops in prices as sellers compete to find buyers. Prices will fall as the excess of supply over demand increases. For example, assume that 20 houses are put up for sale and 15 possible buyers enter the market. Five of these houses will not be sold, assuming each buyer purchases one house. This forces the 20 house sellers to compete on prices in order to attract a buyer. As a result, this type of housing market would be called soft.

There are many advantages to owning investment real estate. The advantages can be quite substantial. Real Estate is a tangible asset, meaning it has physical form. The physical form is the building, its content and land. There is a limited amount of land on earth; things that are limited are known to increase in value. The two major advantages of owning investment real estate are to appreciate the value over time and the income produced from the use of the property. Let’s look at some of the other advantages:

leverage investment can be purchased using borrowed funds. By putting down only a percentage of the value of the property you can essentially control the whole property and its equity. The property itself secures the debt.

depreciation Cash flow can be increased by depreciating tangible assets over their useful life while decreasing reported earnings. Depreciation can be accelerated allowing greater deductions in the earlier years of the life of the asset helping to off-set the initial costs realized in acquiring the asset. Land, however cannot be depreciated because it is indestructible.

Tax advantages The income produced by your property may be tax-free if you do not see a net gain after expenses are deducted. Your mortgage will be less, giving you more equity in the property and the money doing this for you is not taxed. Remember, your highest return is seen with appreciation not monthly or yearly income. Along with that, as you gain equity and the property appreciates, you can pull money out of the property by refinancing. This again is tax-free money. Also if you choose to sell the property and reinvest the money in another like kind property you can defer paying taxes by doing an exchange using Internal Revenue Code Section 1031. Of course where there are advantages, there are always disadvantages. Some of the disadvantages to owning investment real estate are liability, unexpected expenses, vacancy and bad tenants. However, some of the disadvantages can be lessened by being diligent in tenant screening and regular property inspections. For me, the greatest advantage of owning investment real estate is that I have some physical control over it. If it looks faded, I can paint it or plant some flowers around it. If it becomes out dated, I can upgrade fixtures, if I get mad at it, I can throw a rock at it. You can’t throw at your stock broker-at least I wouldn’t recommend it!

PITI – This stands for principal, interest, taxes and insurance. If you have an “Impounded” loan, than your monthly payment to the lender includes all of these and probably includes mortgage insurance as well. If you do not have an impounded account, then the lender still calculates this amount and uses it as part of determining your debt-to-income ratio.

Right of First Refusal – A provision in an agreement that requires the owner of a property to give another party the first opportunity to purchase or lease the property before he or she offers it for sale or lease to others.

Easement– A right of way giving person other than the owner access to or over a property.
